چکیده

This paper analyzes portfolio risk and volatility in the presence of constraints on portfolio rebalancing frequency. This investigation is motivated by the incremental risk charge (IRC) introduced by the Basel Committee on Banking Supervision. In contrast to the standard market risk measure based on a 10-day value-at-risk calculated at 99% confidence, the IRC considers more extreme losses and is measured over a 1year horizon. More importantly, whereas 10-day VaR is ordinarily calculated with a portfolio’s holdings held fixed, the IRC assumes a portfolio is managed dynamically to a target level of risk, with constraints on rebalancing frequency. The IRC uses discrete rebalancing intervals (e.g., monthly or quarterly) as a rough measure of potential illiquidity in underlying assets. We analyze the effect of these rebalancing intervals on the portfolio’s profit and loss distribution over a risk-measurement horizon. We derive limiting results, as the rebalancing frequency increases, for the difference between discretely and continuously rebalanced portfolios; we use these to approximate the loss distribution for the discretely rebalanced portfolio relative to the continuously rebalanced portfolio. Our analysis leads to explicit measures of the impact of discrete rebalancing under a simple model of asset dynamics.

Optimal Rebalancing of Portfolio Weights under Time-varying Return Volatility

This paper considers horizon effects on portfolio weights under time varying and forecastable return volatility. The return volatility is modelled as a GARCH-M, which is general enough to encompass both constant and time varying mean. The analysis confirms earlier results, namely that there are no horizon effects when the stochastic process, that governs asset returns, has constant mean. Howeve...

Portfolio Rebalancing in Theory and Practice

• Determining an effective rebalancing strategy is a function of the portfolio’s assets: their expected returns, their volatility, and the correlation of their returns. For example, a high correlation among the returns of a portfolio’s assets means that they tend to move together, which will tend to reduce the need for rebalancing. In addition, the investment time horizon affects the rebalancin...

Dynamic value at risk under optimal and suboptimal portfolio policies

At present, all value at risk (VaR) implementations ± i.e., all risk measures of thè`maximum loss at a given level of con®dence'' type ± are based on the assumption that the portfolio mix will not change before the VaR horizon. This hypothesis may be unrealistic, especially when the VaR horizon is established by the regulators (BIS). At the opposite, we measure VaR dynamically, i.e., taking int...

Horizon Pricing

An extensive literature documents heterogeneity in the delay of stock-price reaction to systematic shocks, implying that relevant asset risk depends on investment horizon. We study pricing of common risk factors across investment horizons. We …nd that liquidity risk is priced over short horizons and market risk is priced over intermediate horizons. Value/growth risk is priced over long horizons...

Using Genetic Algorithm in Solving Stochastic Programming for Multi-Objective Portfolio Selection in Tehran Stock Exchange

Investor decision making has always been affected by two factors: risk and returns. Considering risk, the investor expects an acceptable return on the investment decision horizon. Accordingly, defining goals and constraints for each investor can have unique prioritization. This paper develops several approaches to multi criteria portfolio optimization. The maximization of stock returns, the pow...
